CLSA Upgrades Kao to Outperform on Pricing Power and Profits

CLSA upgraded Kao Corp. to Outperform with a JPY4,400 price target, citing strong chemical segment profits and domestic pricing power.

CLSA upgraded Kao Corp. (OTC:KAOOY) to Outperform from Hold and raised its price target to JPY4,400 from JPY3,100, driven by the consumer goods maker's domestic pricing power and surging profitability in its chemical division, according to an Investing.com report.

"Kao has successfully raised prices domestically while many other consumer companies continue to struggle with rising raw material costs," said Jun Kato, analyst at CLSA, in a research note.

Chemical Segment Drives Margin Expansion

The upgrade hinges on structural improvements within Kao's industrial and specialty chemical operations. During the second quarter, the chemical segment accounted for 63% of the absolute increase in operating profit.

That performance propelled the segment's operating profit margin to 11.2%, marking its highest level since fiscal year 2019. The margin expansion demonstrates the company's ability to offset broader macroeconomic input cost pressures through targeted product pricing and operational efficiencies.

Valuation Methodology and Price Target

CLSA's revised price target of JPY4,400 is calculated using a price-to-earnings ratio of 22 times the projected core earnings per share of JPY198 for fiscal years 2027 to 2028. This methodology reflects increased confidence in the Japanese conglomerate's medium-term earnings trajectory following quarters of margin volatility.

What Is at Stake for Consumer Goods

Kao's ability to protect margins highlights a divergence among legacy consumer staples manufacturers navigating persistent supply chain and material inflation. While competitors face margin compression from hesitant consumers, Kao's domestic pricing strategy offers a potential benchmark for sector recovery in the Japanese market.
