Investors evaluating the AI power capacity sector are using pairs trading strategies to isolate relative performance between industry peers like Applied Digital (APLD), IREN Ltd (IREN), and Cipher Mining (CIFR). A recent analysis identifies Applied Digital as the most attractive relative value among the three, while Cipher Mining presents the most significant valuation challenges.

"The relative valuation gap between APLD and CIFR suggests a potential opportunity for traders looking to hedge sector exposure while betting on company-specific performance," according to an analysis published on Investing.com.

Understanding the Pairs Trade Mechanism

A pairs trade is a market-neutral strategy that involves simultaneously taking a long position in one asset and a short position in another within the same sector. The objective is to profit from the divergence in their relative valuations, regardless of the broader market's direction. By pairing two companies that share similar fundamental drivers, specifically the demand for high-density power capacity for data centers, investors attempt to mitigate systemic sector risk.

This strategy carries inherent dangers. Because all three companies operate under the same thematic umbrella, a sector-wide rally can lead to significant losses on the short leg of the trade, which can overwhelm gains from the long position.

Valuation Disparities Among Peers

Cipher Mining stands out for its high leverage and elevated valuation multiples compared to its peers. According to the report, CIFR currently maintains a debt-to-equity ratio of approximately 10x and trades at a book multiple of 11.6x. These metrics contrast with the broader sector, signaling a higher risk profile for investors focused on balance sheet stability.

To exploit these valuation gaps, analysts suggest a long position in Applied Digital paired with a short position in Cipher Mining. To account for the higher beta, which is a measure of a stock's volatility in relation to the overall market, of Applied Digital, the strategy recommends sizing the long leg at roughly 0.5x the dollar amount of the short leg. This adjustment balances the risk exposure between the two assets to ensure that one side of the trade does not disproportionately dominate the portfolio's performance.

Sector-Wide Risks

While the framework provides a structured approach to relative valuation, the reliance on the AI power capacity theme remains a critical variable. Because the performance of APLD, IREN, and CIFR is tied to similar infrastructure growth and power procurement trends, the correlation between these stocks is high. Any macroeconomic shift or industry-specific news that impacts the power capacity sector is likely to affect both legs of a pairs trade simultaneously, which may neutralize the intended benefits of the strategy.
