Hedge Funds Warn Bank of England Repo Overhaul Risks Backfiring

AIMA warned the Bank of England that proposed gilt repo market reforms could increase volatility and push funds toward shorter-term daily financing.

The Alternative Investment Management Association warned the Bank of England that sweeping repo market reforms could heighten volatility and introduce new financial vulnerabilities during periods of severe market stress. The regulatory proposals center on expanding central clearing requirements and establishing stricter minimum haircuts across the United Kingdom government bond repurchase agreement market.

"Such changes could create new vulnerabilities and expose investors to more volatility rather than dampening systemic risk," the Alternative Investment Management Association wrote in a formal letter to the central bank this month.

Shifting Borrowing Dynamics and Market Exposure

The regulatory debate underscores structural fragilities in the market for gilts, which are UK government debt securities used extensively by leveraged investment funds. Net borrowing across the gilt repo market stands at approximately £200 billion, equivalent to $270 billion, according to Bank of England data. Out of that total, hedge funds account for £85 billion in outstanding repo financing.

Industry representatives argue that mandating central clearing and higher haircuts will penalize bilateral repo arrangements that currently offer flexibility. According to AIMA's global head of markets Adam Jacobs-Dean, the proposed adjustments risk incentivizing participants to abandon typical two-week financing deals in favor of shorter-term daily repo agreements.

Why the Central Bank Seeks Overhaul

The central bank's push for reform stems from persistent concerns over liquidity shocks and sudden dealer deleveraging, similar to disruptions observed during past gilt market meltdowns. Officials maintain that enhanced clearing transparency is necessary to prevent cascading failures among non-bank financial intermediaries.

"Doing nothing is not an option," said Sarah Breeden, Deputy Governor, Bank of England, in a statement regarding the initiatives in July, warning that commercial banks could pull repo financing more aggressively in a severe market shock.

What Is at Stake for Financial Stability

The ongoing consultations highlight a core regulatory dilemma between mitigating systemic tail risk and preserving market liquidity for leveraged asset managers. As Threadneedle Street weighs industry pushback against financial resilience mandates, the final framework will shape how hedge funds manage leverage and source collateral in the UK debt markets.
