European bond yields edged higher to snap a two-day rally as money markets fully priced in a 25-basis-point interest rate hike by the European Central Bank ahead of its Thursday meeting, compounded by escalating military tensions in the Persian Gulf and rising energy prices. The shift reflects a growing realization among fixed-income traders that persistent price pressures will keep monetary policymakers on a tightening path despite broader economic uncertainties.

Preliminary August Eurozone consumer price index data showed headline inflation accelerating to 3.3% year-on-year, largely driven by a 14.3% surge in energy components. Meanwhile, core price pressures eased slightly to 2.4%, offering a mixed signal to central bankers evaluating the depth and duration of restrictive monetary settings.

German 10-year Bund yields hovered near 3.36% and Italian two-year yields remained firm, while the pan-European STOXX 600 index eased 0.1%. These sovereign debt movements mark a reversal from the prior two sessions, during which yields had retreated on broader economic growth concerns.

Geopolitical Tensions and Energy Markets

Compounding the macroeconomic pressure on fixed-income markets, geopolitical volatility in the Middle East drove a sharp rally in global commodities. Brent crude pushed past $90 a barrel, extending a nearly 10% weekly rally amid mounting disruptions in critical maritime trade routes.

The surge followed an announcement by Iranian authorities revealing plans to declare a restricted zone outside the Strait of Hormuz. The move came on the heels of weekend military exchanges in which U.S. forces struck and disabled three Iranian oil tankers in response to an Islamic Revolutionary Guard Corps ballistic missile attack on two U.S. Navy warships.

What Is at Stake for Global Trade

The Strait of Hormuz handles about 20% of global seaborne oil and gas transit, making any military escalation in the corridor an immediate driver for international energy prices. Sustained higher crude costs threaten to complicate the ECB's inflation-targeting mandate by feeding directly back into headline consumer prices across the currency bloc.

As bond markets adjust to both the anticipated Thursday rate increase and external supply shocks, investors are weighing how prolonged geopolitical friction in the Persian Gulf might constrain monetary easing cycles across major developed economies.
