Surging government bond yields and mounting fiscal concerns in France have driven the Euro Stoxx Banks index down about 8%, ending a three-year rally and pushing major lenders into a technical correction as investors reassess sector fundamentals.

"Bond yields appear to have crossed a pain threshold that has prompted investors to reassess fundamentals," said Roberto Scholtes, head of strategy at Singular Bank, regarding the market shift.

Sector Selloff and Individual Bank Declines

The broader retreat has hit individual institutions unevenly but severely across the continent. According to a Bloomberg report via Europe Says, major lenders including Societe Generale, Credit Agricole, and Deutsche Bank have each dropped more than 15% from their recent highs.

The 8% decline in the Euro Stoxx Banks index marks its lowest level since June. The selloff abruptly halts a multi-year recovery that began in 2023, driven previously by expanding net interest margins as central banks hiked borrowing costs to combat post-pandemic inflation.

Sovereign Debt Exposure and Supervisory Scrutiny

The sharp rise in bond yields directly impacts bank balance sheets by eroding the market value of existing sovereign debt holdings. Data from the same report indicates that sovereign debt exposures represented approximately 13% of total bank assets at the end of 2025.

This heavy reliance on government bonds has drawn heightened attention from European banking supervisors. Regulators are increasingly scrutinizing how unrealized bond portfolio losses could constrain capital buffers if sovereign borrowing costs continue to climb amid political gridlock over public spending.

What Is at Stake for European Markets

The correction tests the resilience of the European financial system as it navigates a shifting macroeconomic environment characterized by higher-for-longer interest rates and fiscal instability in key eurozone economies like France. Sustained pressure on bank valuations threatens to raise wholesale funding costs for lenders, potentially tightening credit availability across the wider European economy.
